Does anyone know what weapon my Grandfather is holding in this photo?

He was definitely 100% German. He served in the 7th Panzer Division, however this was taken during his training which was late 1940 or early 1941. I not great with weapons identification, but at first I thought a machine gun, but recently, I was wondering if it's a grenade launcher ?

I would say a grenade launcher. Something like the Granatnik wz. 36:

That mortar model (47 mm mortar model 1941) was only used by Finnish Army and even then only few protypes and field test series (of 50 weapons) were ever made. And the caption is false as well - the field test series was manufactured in year 1942 - years after Winter War.

As for the photo that Shane6969 posted, it is too small to actually see properly, what the weapon is.

Comparing the diameter of the muzzle or flash hider with the soldier's head, it's clearly less than 47 mm. For my money, it's a LMG with flash hider, possibly a MG34 or MG13 (as below, still present in some numbers in 1940).

I've played a bit with contrast/lighting etc.
and this might (or not) help. My guess is
also the MG 34.
